I can't really remember how, but my friend had this same problem a while ago, and I told him he can fix it by making his own template, instead of using a preset one. So try doing that, try making your own preset with 1280x1024, it helped him, tho his resolution was 16:9.

I use Sony vegas pro 11 and have been trying to render game play video clips I recorded, but when I render them to 1280 X 1024 (the resolution I play my games at) I get this*
They do not fill screen properly even when I play them in FLC media player.
What is a recommended setting to render/compress PC game play video at?

*Game play clip two.
The raw footage does fill my entire screen, this happens after I render it
