I have 2 categories:
Played, with 345 games finished or abandoned
Early Access: with 5 games waiting so they finish Early Access
And Uncategorized, with 266 games that I still have to play...

The only right and correct way to categorize one's Steam library is by genre. Because genre is a completely OBJECTIVE criteria.

Oh. Well...
I have the following categories: "active" (what I'm playing actively right now or these days), "sometimes" (for the games that I keep installed but play only once in a while, like Audiosurf for an example), "multiplayer" (for the coop and multiplayer games that need to stay installed because I never know when someone will contact me with a L4D2 or TF2 invite) and "finished" (for the games I've played through the main campaign and do not plan to play any more for the time being... which does not mean I'm not going to play them again, because I sometimes do that and go back to CoD1 or Bad Company 2 or Plants VS Zombies... nevermind).
BUT...
I also use favorites for the games I play actively or are in the multiplayer category but are more up the queue /more important than the other games, because I like to collapse all the categories and leave only favorites open... because otherwise I'd become mad because of the number of games in the list (yeah, I use list view only, not a fan of thumbnails and details at all).

I have my games categorized by genre, some of them are even in multiple genres.... By categorized I mean first 100 games, the rest will have to wait :P
My favorites are the ones I have installed haha :D

I put my backlog into favorites it's a fairly big list so it's easy to see what i have left to play

I do, though it's not because I like a game better than others but because I'm currently playing it.
I basically favourite the one's I'm currently playing, so it's easier to find and start it.

Yeah, I do. Less for the games that are my 'Favorites', and more to keep all the games I'm currently playing together in a tab at the top of the list.

On my desktop I have shortcuts to all my non steam games so I can see everything in one place. So I use favourites to separate whats actually installed from what steam thinks is installed.

I have also made custom categories but now that I no longer want the categories I can't delete them, or maybe I'm missing something.

I think you can delete categories easily. Just select all the games you want to uncategorise by SHIFT-clicking them or CTRL-clicking, then right-click to set category, then deselect every category in the list.
