I tried to categorize my library once but it was too much trouble and I found it harder to find the games I wanted.
Right now I have:

I categorize by genre--nitpicky genres at that, so I've got "Action (FPS)", "Action (Third-Person Shooter)" and "Action (Other")--and then I've got a bunch of secondary categories. Anything I'm currently playing is put in a folder I named "1-Playing", which makes them show up at the top of the list. When I finish a game, I put it in one of two places depending on if I think I might play it again someday.
I even have a slot for games I never want to touch again, one for games I played for a while and intend to finish but got bored of for the moment, and another for those that are physically unplayable due to bugs or my computer specs.
(Finding alternate ways to say "category" wasn't very easy, but it was necessary because it was starting to not look like a word anymore. XD)

I use broad categories:
--Early Access
--FPS / Action / RPG
--Pinball / Board & Card Games
--Racing / Driving
--Simulators
--Sports
--Tycoon / Management / Strategy
--Games
New games go into the "Games" category until I feel like classifying them. Unfortunately I'm lazy, so "Games" has like 30 games in it right now!

All I have right now is "Hidden Object" for all those bundled hidden object games, "Multiplayer", and then the ol' classic, "Games."

Bad / Uninteresting = games I tried and didn't want to play further and everything that just looks like something I don't event want to try out
Done = finished games, which I'm not likely to play again
Good = finished games, which I might play again
Junk = old versions of games, multiplayer modes, beta versions I can't remove from account etc.
Todo / Test = games I want to play or at least try

I do mine by year and month when I acquired the game. So this month I'm labeling any game I get as 2017-01. :)
I also apply a "SteamGifts" label to any game I've won on here, so I can play from my wins :)
But usually I just sort it by recent or installed...

I used to have them like "Bought games, good games, decent games" but that didn't work when i started mixing up bundle games, good free games and it was just too much of them. So now i've tried to categorize them by genre. But it's pretty annoying to sort, i did it for half games so far and i still miss some categories, like horor games. And sometimes i use favorite games for those i'm currently playing.
Kind off wish steam library would have option for genre tag sorting built in, they have those categories in shop related to apps anyway.

Favorites (Easy to find) , Controller (when couch gaming) and Games for the rest. I don't keep many installed, that way it doesn't get cluttered.
